Worked examples

Practice walkthrough

A property has scheduled annual rent of $120,000. For a classroom income model, vacancy and collection losses equal 5% of scheduled rent, and other income is $3,000. What is effective gross income before operating expenses?

Answer: $117,000

Vacancy and collection losses are $120,000 × 0.05 = $6,000. Effective gross income is $120,000 − $6,000 + $3,000 = $117,000. Stopping at $114,000 omits other income, while $123,000 ignores vacancy losses.

Vacancy and collection losses are $120,000 × 0.05 = $6,000.

Practice walkthrough

Two hypothetical buildings each produce $50,000 in annual net operating income. Building A is priced at $625,000 and Building B at $500,000. Based only on these figures, which statement is correct?

Answer: Building B has a higher indicated capitalization rate.

Capitalization rate is net operating income divided by price. A produces 8% and B produces 10%, so B has the higher indicated rate. These two numbers alone cannot establish risk, future repairs, growth, financing, or which purchase is preferable.

Indicated capitalization rates (%)
